Currency options

Also known as: foreign currency options, fx options

Currency options are option contracts that give the holder the right to buy or sell a foreign currency at a set exchange rate before expiration. Businesses and investors use them to hedge or speculate on exchange-rate movements.

Currency options are puts and calls on foreign currencies such as the euro, British pound, Japanese yen, or Swiss franc. Like equity options, they give the buyer the right — but not the obligation — to buy (call) or sell (put) the underlying currency at a fixed exchange rate before expiration, with premiums quoted in U.S. cents per unit of foreign currency.

A key exam point: in U.S. markets there are no exchange-listed options on the U.S. dollar itself. Investors take a view on the dollar indirectly, through options on foreign currencies — bullish on the dollar means bearish on the foreign currency, and vice versa.

The classic use case is hedging exchange-rate risk. A U.S. importer who owes euros in the future is hurt if the euro strengthens, so it buys euro calls to lock in a maximum cost. A U.S. exporter expecting to receive euros is hurt if the euro weakens, so it buys euro puts to lock in a minimum value. A common mnemonic: exporters buy puts, importers buy calls. Speculators also trade currency options to bet on exchange-rate moves with limited, premium-only risk.

The Series 7 and Series 9 exams test foreign currency options under non-equity options — know who hedges with calls versus puts, that there are no listed options on the U.S. dollar, and the suitability considerations for these products.
